Ok. That was just a guess since other posters reporting this symptom
had mentioned that IE was not their default browser.

So, can you create and use shortcuts in your Favorites directory?
E.g. press Ctrl-d to add the current URL, then reopen that page
in a new window using Alt-a,... ?

If so, I would suspect a permissions problem on the Desktop.
After all, the *.URL files you create there should have exactly
the same properties that such files you create in your Favorites.
You could check that idea by running ProcMon and help refine your
symptom description.

Another thing you could try is creating real Desktop shortcuts (aka .lnk file)
in both locations and try using them. FWIW I did have a strange symptom
with one of them in Favorites in XPsp2 after installing IE7 RTM.
(My Outlook Express.lnk in my Links bar was clickable but if I tried to "Open" it
I got a download error. <?>) I suspect some kind of security/obscurity
but haven't bothered investigating the details of it. If I was going to do that
ProcMon would be the tool I would try using as well.

BTW I have never used Vista so if there is new implementation for
either of these shortcuts or new quirks about them in certain cases,
you may be seeing something entirely different from what I am imagining.
Cross-posting to Vista General so others with real experience with that OS
can comment.

When I try to create a Favorite, I get an error message... something about a
"Catastraughic Failure".

I thought that maybe I could re-install or repair my IE7, but I don't see it
listed in the installed programs and when I download it, I think it's just
detecting Vista 64 and download's the 64 bit edition (which works fine).

Hopefully that helps? Maybe you're right about this being a permissions
issue, but I'm leaning towards a registry issue - that's why I was hoping I
could repair IE's install.
