I'm not sure what's going on here, but the first thing I'd suggest you try is
reinstalling the Windows Update Agent. There's a link in KB949104 to the
installer (windowsupdateagent30-x86.exe):

You need to start a command window as administrator and run the following command:
windowsupdateagent30-x86 /wuforce
Then restart the machine and try updating again.
